How do authors set the prices for their ebooks?

It's usually whatever the market will bear.

Sometimes they'll set a lower price to launch a new product. Or alternatively they will load up the value of the bonuses at the start, with a view to perhaps removing them later. So you've got to keep your ear to the ground to get the early-bird alerts. Once market awareness has started to be established, the price is usually set to maximise profits for the publisher. Not so high as to seriously cut the sales volume (because revenue = sales x price), but not so low as to 'leave money on the table'.

Then comes the point when the product has been around for a while, and sales are slowing. But with the millions of new people coming online every month, market saturation probably doesnt happen.

Then the marketing strategy can begin to change. The stand-alone prices of individual ebooks dont tend to change (in other words, the main sales site will continue to list the ebook at its regular retail price), but now you start seeing them bundled. These older but still valuable ebooks are now given away as bonuses when you buy another product. Bundling is indeed a legitimate value-adding strategy.
